Why profits interest matters to a first-time founder
This award can motivate people with future upside while protecting the value existing owners built before the grant. Poor valuation, drafting or tax handling can create unexpected income, ownership disputes or administrative burdens. Recipients also become partners for US tax purposes in many arrangements, changing their reporting.
Examples of profits interest
A US limited liability company taxed as a partnership is worth $2 million when it grants a manager a 5% profits interest with a $2 million threshold. If the business later sells for $3 million, the award may share in the $1 million increase, subject to vesting and the agreement.
Common misunderstanding
It is not an immediate 5% claim on everything the business already owns. A properly structured profits interest generally participates only above its grant-date threshold. It also differs from company shares and share options because it is used by entities taxed as partnerships and follows partnership tax rules.
When to use it
Consider it when a US partnership or limited liability company taxed as one wants to reward future value creation without issuing corporate shares. Do not copy a standard share-option plan. Obtain specialist legal, valuation and tax advice before granting it, and explain vesting, distributions and tax reporting clearly to recipients.
